STATEMENT ON MONETARY POLICY

Introduction
After a promising start in the early part of 2002, the global recovery lost momentum towards the end of the year. Most of the major economies showed little or no growth in the final months of the year, although there have remained areas of relatively strong performance among the smaller and medium-sized economies, notably in parts of east Asia. Australia, too, has continued to perform quite strongly, though prospects will depend importantly on how quickly the momentum in the major economies is regained. Among the other main economic regions, growth has generally been disappointing. The euro area has grown only very modestly over the past year, and has shown little sign of generating any pick-up in domestic demand, though the recent reductions in official interest rates by the European Central Bank (ECB) will provide some stimulus. The Japanese economy, despite being weighed down by longstanding structural problems, experienced some export-led growth during the first three quarters of 2002, but turned down again in line with the weaker global conditions towards the end of the year. The main exceptions to the generally disappointing international picture have been in east Asia, with China and Korea in particular both continuing to grow strongly.

The Government's policy on membership of the single currency remains as set out by the Chancellor of the Exchequer in October 1997, and restated by the Prime Minister in February 1999. As the Chancellor said in his October 1997 statement, the Five Economic Tests will define whether a clear and unambiguous case can be made. The Five Tests are:
  • sustainable convergence between Britain and the economies of a single currency; whether there is sufficient flexibility to cope with economic change; the effect on investment the impact on our financial services industry; and whether it is good for employment
The assessment has not yet started, but the necessary preliminary analysis - technical work that is necessary to allow us to undertake the assessment within two years as promised - is underway. On the basis of the assessment, the Government will take a decision on whether the Five Tests have been met. If the Government recommends UK entry, it will be put to a vote in Parliament and then to a referendum of the British people. Government, Parliament and the people must all agree.

FOREIGN POLICY
France's foreign policy is based on certain fundamental principles: the right of peoples to self-determination, respect for human rights and democratic principles, respect for the rule of law and cooperation among nations. These principles underlie France's twofold concern to preserve its national independence while at the same time working to foster regional and international solidarity.
European construction
Ever since 1945 European construction has been at the heart of French foreign policy. There have been several major reasons for this: the desire to restore peace and guarantee the security of the States, strengthen democratic government and build an integrated economic and monetary area able to ensure prosperity for the peoples of Europe. Since then, General de Gaulle and Presidents Pompidou, Giscard d'Estaing, Mitterrand and Chirac have constantly worked to make the European edifice a reality and develop it into an economic power and respected political forum.
On the economic side, the achievements, first of the six, then the twelve and today the fifteen member States, testify to the success of this policy: in 1998, the European Union's GDP of 8,346 billion dollars equalled that of the North American countries and exceeded Asia's.

The cost of borrowing fell to its lowest level in 37 years today as the Bank of England cut rates by 0.5% to 4%, in its continuing campaign to stave off recession. The surprisingly aggressive move by the Bank's monetary policy committee marked the seventh rate reduction this year. Rates are now at their lowest since January 1964. The Bank was under pressure from unions and industrialists to slash rates by a half-point. The Confederation of British Industry's director general, Digby Jones, said there would never be a stronger case for a half-point move, while the TUC general secretary, John Monks, said the rate cut should be followed by a "pre-budget for jobs" from the chancellor later this month.

Kehoe Date July 1998 Adobe Acrobat (.pdf) version PostScript (.ps) version ABSTRACT: We provide an introduction to optimal fiscal and monetary policy using the primal approach to optimal taxation. We use this approach to address how fiscal and monetary policy should be set over the long run and over the business cycle. We find four substantive lessons for policymaking: Capital income taxes should be high initially and then roughly zero; tax rates on labor and consumption should be roughly constant; state-contingent taxes on assets should be used to provide insurance against adverse shocks; and monetary policy should be conducted so as to keep nominal interest rates close to zero. We begin optimal taxation in a static context. We then develop a general framework to analyze optimal fiscal policy. Finally, we analyze optimal monetary policy in three commonly used models of money: a cash-credit economy, a money-in-the-utility-function economy, and a shopping-time economy.
